Use this 55 minutes lesson plan to teach externalities through one concrete decision. Students locate the social optimum and evaluate a tax, subsidy, regulation, or property-right response. This is a complete one-period lesson, not an outline. The timing leaves room for a launch, teacher modeling, student work, discussion, and an individual check for understanding.

The classroom prompt

A factory's output creates $8 of external damage per unit. The market ignores that cost. Students graph MPC, MSC, demand, market quantity, and social quantity, then recommend a policy and address one tradeoff.

Put the question where every student can see it and do not supply vocabulary before students commit to an answer. Their first explanation becomes the evidence you use during the debrief.

Materials and setup

Give groups one case card: factory emissions, vaccines, noisy airport traffic, or home insulation spillovers.

Answer key and teacher moves

  • With a negative production externality, MSC = MPC + marginal external cost, so MSC lies above MPC by $8 at each quantity.
  • The unregulated market quantity exceeds the socially efficient quantity.
  • A corrective tax of $8 per unit internalizes the marginal external cost if damage is measured accurately.
  • A positive consumption externality such as vaccination produces underconsumption and can justify a subsidy equal to marginal external benefit.

Do not give credit for the correct direction alone. Ask students to name the changed determinant, identify the curve or quantity that changes, and connect the change to the final outcome. A complete explanation contains a cause, a model move, and a result.

What to collect

Collect a labeled graph and a policy paragraph that includes efficiency, information, and equity considerations.

Most likely misconception: Students shift demand left for pollution generated in production instead of placing the external cost on the supply side.

Support and extension: Provide MPC and MSC sentence frames. Extend by challenging the assumption that marginal external damage is constant.

A clean closing question

End with: What changed, what stayed fixed, and what evidence proves your conclusion? That sentence works as the final written check because it forces students to separate a cause from the movement it produces. Collect it, scan for the misconception above, and use the first three minutes of the next class to repair the pattern if needed.
